Gold and silver investors buy metals because they are scarce. Precious metals are by nature difficult to find, and hard to produce. Consequently, above ground stocks are limited and valuable, particularly when priced in unlimited fiat currencies.

The bankers and government officials behind these fiat currency systems don’t like stable monetary benchmarks such as gold putting their inflation schemes on full display. They absolutely hate that gold works as a refuge.

Inflation is a stealth tax. Instead of overtly raising taxes, politicians simply borrow and print the money needed for more government. They just need people not to notice.

Beware Gold Stocks Downside / Commodities / Gold and Silver Stocks 2019

The gold miners’ stocks have largely been consolidating high following last summer’s powerful upleg.  That resilience has left sentiment relatively bullish, with traders mostly expecting this sector to soon start surging again.  But the jury is still out on whether gold stocks will be lucky enough to evade a bigger correction.  Major downside risks still abound, primarily in gold which dominates gold-stock price trends.

The reversal in gold-stock fortunes this year has been radical.  This is readily evident in their leading benchmark, the GDX VanEck Vectors Gold Miners ETF.  Comprised of the world’s largest gold miners, GDX is this sector’s most-popular trading vehicle.  The gold miners weren’t faring well for most of the first half of 2019, with GDX down 4.4% year-to-date in early May.  Traders wanted nothing to do with gold stocks.

That sector slump reflected a lack of enthusiasm for gold, which was down 0.9% YTD.  The gold stocks are effectively leveraged plays on gold, as their earnings really amplify changes in prevailing gold levels.  But as May ended, some surprising news started sparking life back into the moribund gold realm.  Trump threatened to impose big tariffs on Mexico until it stopped illegal immigration across the US southern border.

A few weeks ago we noted the bullish setup for 2020.

Macro developments, one way or another will tend to favor Gold. There isn’t a realistic scenario that isn’t Gold bullish.

Note the comments from various Fed-heads last week. They are laying the groundwork to target higher than 2% inflation and won’t consider raising rates anytime soon.

And if they have to resume cutting rates Gold will obviously move higher.  

On the technical side, GDX and GDXJ are in solid uptrends and trading within huge long-term bases.

Tax-Loss Selling Drives Down Gold and Silver Junior Stock Prices / Commodities / Gold and Silver Stocks 2019

Money manager Adrian Day looks at three junior resource companies whose stocks are down significantly in the past few months, and attributes some of this to tax-loss selling. He also lists a handful of companies he believes are best buys right now.

Vista Gold Corp. (VGZ:NYSE.MKT; VGZ:TSX, US$0.59) has published an updated prefeasibility study (PFS) on its Mt Todd project in the Northern Territories in Australia, the largest undeveloped gold project in that country. The revisions to the old PFS include updating both the gold price (upward to $1,350/ounce) and the Australian dollar (downward to US$0.70). Both of these revisions help boost the returns on the project, as did other improvements, including on gold recoveries. Using the sensitivity table for today's prices, the project has a net present value (NPV, with 5% discount) of $1.15 billion and an international rate of return (IRR) of over 30%.

Something has changed in the gold industry. During high gold-price periods the trend was to produce as much as possible - in many cases, irrespective of higher extraction costs per ounce. In a way you can’t blame them for making hay while the sun shone. The gold price rose for 12 consecutive years, hitting an all-time high of $1,907 an ounce in that heady summer of 2011. Why wouldn’t it continue? 

Their lack of cost control came back to haunt the major gold miners when prices crashed in 2013, along with their market values.

In our most recent editorial we concluded by observing a few positives in the gold and silver stocks. W concluded with: “Their performance over the weeks ahead could give us an early hint as to how much longer the correction will last.”

Fast forward another week and a few positives has morphed into a handful of positives. 

First let’s look at GDX. In the chart below we plot GDX and its advance decline (A/D) line.

GDX has essentially corrected for two months and it has yet to test the previous resistance zone at $24 to $25. It has bounced from $26 several times and established good support there. So it’s holding its gains.

The gold miners’ stocks have surged in 2019, blasting higher after gold’s first bull-market breakout seen in several years.  That powerful summer rally left them really overbought, necessitating a correction to rebalance exuberant sentiment.  That grinding consolidation lower has set them up nicely for their winter rally, this sector’s seasonally-strongest time of the year.  These seasonal tailwinds will amplify their next upleg.

Seasonality is the tendency for prices to exhibit recurring patterns at certain times during the calendar year.  While seasonality doesn’t drive price action, it quantifies annually-repeating behavior driven by sentiment, technicals, and fundamentals.  We humans are creatures of habit and herd, which naturally colors our trading decisions.  The calendar year’s passage affects the timing and intensity of buying and selling.

Gold stocks exhibit strong seasonality because their price action mirrors that of their dominant primary driver, gold.  Gold’s seasonality generally isn’t driven by supply fluctuations like grown commodities see, as its mined supply remains relatively steady year-round.  Instead gold’s major seasonality is demand-driven, with global investment demand varying considerably depending on the time in the calendar year.

It has been about 2 months since the gold stock sector, as represented by the HUI index, topped out. The ensuing correction has been a whipsaw affair of ups and downs, but smoothing that volatility out we find an ongoing correction in time and price that has not been too difficult to manage.

The pattern that some would call a “complex H&S” (TA-speak for a freakish pattern with too many shoulders) held a key lower high on the recent bounce to the daily chart’s SMA 50 (blue line). The neckline has been tested (and held) twice since it was created in September and the negative RSI divergence that began last summer has been guiding Huey downward.

The entire precious metals sector rallied yesterday, but the upswing was particularly visible in case of silver and (especially) mining stocks. Both: silver, and miners moved to new October highs. Silver’s breakout was tiny, but miners rallied relatively significantly and that’s the part of the current long trade that’s particularly profitable. Of course, these profits are near to nothing compared to what’s likely ahead in case of the big short trade that we plan to profit on in the following months, but they add their part to the overall results. Please note that a small long position here also means staying temporarily out of the short position, which brings the likelihood of re-entering them at higher prices.

The Incredible World of Gold Stock Chartology / Commodities / Gold and Silver Stocks 2019

Tonight I would like to start out by looking at the old ratio combo chart that has the GOLD:XAU ratio chart on top with the XAU on the bottom. I’m not going to go over all the details the ratio combo chart has, only to emphasize the 20 year 6 point parabolic arc which shows how gold had been outperforming the XAU until the small double top at 24.33 in late 2015. When the parabolic arc was broken to the downside in early 2016 that strongly suggested that it was going to be the XAU’s turn to outperform gold.

Initially, you can see the sharp vertical move down that broke the back of gold outperforming the XAU at 12.50. From the low in early 2016 the ratio had been building out the blue rising flag until the bottom rail was broken to the downside just 3 months ago in June. Since then the ratio has been in backtest mode to the bottom rail of the rising flag which looks like it could be coming to an end which shows up better on the weekly chart we’ll look at later.

The gold miners’ stocks have grown very overbought after soaring dramatically higher in recent months.  Blasting really far really fast has left this sector really stretched technically and sentimentally.  Excessive gains and greed always soon lead to major corrective selloffs, which are necessary to restore balance.  All bull markets, even the most powerful, flow and ebb.  Big uplegs are inevitably followed by corrections.

With gold and gold stocks plunging hard Thursday morning, the timing of this research thread is certainly lucky.  My weekly-web-essay workflow is well-defined, this happens to be the 877th I’ve written.  I have to decide on each week’s topic by early Wednesdays, to do the research and build necessary spreadsheets and charts that day.  Then I write and proof these essays Thursdays, so they can be published early Fridays.

Even before this latest bout of selling erupted, the serious downside risks facing overbought gold stocks were readily apparent.  According to virtually every technical indicator out there, this sector was looking ever-more extreme in recent weeks.  The longer and farther gold stocks surged, the greater the odds for a selloff.  I warned about this Saturday morning in the conclusion to our latest monthly newsletter for subscribers.
